Production and cost theory is the supply side of price theory written out in full. It has two halves usually taught separately that are in fact one object seen twice: a production function, which says what output a bundle of inputs can yield, and a cost function, which says what the cheapest way to reach a given output costs at given input prices. Under cost minimisation each contains all the information in the other.
The theory's usefulness in research is not the algebra. It is a set of distinctions that are easy to state and constantly violated: short run against long run, marginal against average, avoidable against sunk, accounting against economic, scale against scope. Each is a fault line where a design either holds or fails, and the failure is usually a distinction quietly dropped rather than an equation misused.
The empirical side is harder than the theory suggests. A production function is not observed; it is estimated from inputs and outputs chosen by a firm that knows things the researcher does not. A cost curve is not observed either; what is observed is a firm's accounting record at the scale it happens to operate. That gap is the subject of a large econometric literature and of a long dispute about whether aggregate capital is a coherent quantity at all.
Turgot, 1767. The first clear statement of diminishing marginal returns, made about successive applications of capital and labour to a fixed piece of land. The observation that output rises at a decreasing rate once one factor cannot be increased is older than the marginal apparatus built to express it, and stating it as a proposition about a fixed factor rather than about production in general is Turgot's contribution.
Wicksteed, 1894. The co-ordination of the laws of distribution. If every factor is paid its marginal product, is the total product exhausted exactly? Wicksteed showed it is under constant returns to scale, by what is now recognised as Euler's theorem, tying production theory to the theory of income distribution. Everything the Cambridge controversy later attacked runs through this link.
Cobb and Douglas, 1928. The first serious attempt to fit a production function to data, using American manufacturing output, labour and capital. Their functional form has dominated applied work since, largely for convenience: logarithms make it linear, the exponents read as output elasticities, and their sum is the degree of returns to scale. Convenience is not evidence, and the objection that the fit reflects an accounting identity rather than a technology is nearly as old as the paper.
Hall and Hitch, 1939. The empirical objection never resolved. Interviewing manufacturers, they found firms set prices by adding a margin to full cost, did not equate marginal cost with marginal revenue, and did not report the rising marginal cost the theory requires. The finding provoked a long defence on the grounds that firms behave as if they optimised, and that defence is weaker than its popularity suggests.
Viner, 1931. Cost curves and supply curves, which established the relation between short-run and long-run cost. The long-run average cost curve is the envelope of the short-run curves, touching each at one point rather than at its minimum. Viner instructed his draughtsman to draw the long-run curve through the minimum points of all the short-run curves, which is geometrically impossible, and the draughtsman was right to refuse. The error is still made.
Shephard, 1953. The duality result. Cost function and production function carry the same information under cost minimisation, and the derivative of the cost function with respect to an input price gives the demand for that input. This makes empirical work on cost functions legitimate rather than second best, and it is the foundation of the flexible functional forms used in applied production analysis.
The production function states the maximum output obtainable from each combination of capital and labour with the technology in use. The word maximum does work: the function is a frontier, not a description of what firms achieve, and the distance between a firm and that frontier is what efficiency measurement tries to capture.
Diminishing marginal returns is a short-run statement about a fixed factor. As more of a variable input is applied to a fixed one, marginal product eventually falls; it must, because unlimited labour applied to one machine cannot produce unlimited output. The claim is about the margin, not the total: output can keep rising while marginal product falls. It says nothing about the long run, in which no factor is fixed.
Returns to scale is a long-run statement about all factors together. Multiply every input by the same factor and ask what happens to output: more than proportional is increasing returns, exactly proportional is constant, less is decreasing. Sources of increasing returns include indivisibilities, specialisation, geometric relations such as a vessel's surface to its volume, and the spreading of fixed knowledge and setup costs. Sources of decreasing returns are almost entirely organisational: coordination, monitoring, and the limits of managerial attention.
Isoquants and the marginal rate of technical substitution. An isoquant is the set of input combinations yielding the same output, and its slope is the rate at which capital can be given up for one more unit of labour with output constant.
The last unit of money spent must buy the same additional output whichever input it is spent on. The comparative static is the useful part: when one input becomes relatively more expensive the firm substitutes toward the other, and how far it can substitute is governed by the curvature of the isoquant, summarised as the elasticity of substitution. That single number determines most of how a firm responds to an input price reform, and it is what a dated change in an administered input price can identify.
| Concept | Definition | Run | What it governs |
|---|---|---|---|
| Fixed cost | Does not vary with output | Short run only | Nothing at the margin; it vanishes in the long run |
| Variable cost | Varies with output | Short run | Whether to operate at all this period |
| Average variable cost | Variable cost divided by output | Short run | The shutdown price: operate while price covers it |
| Average total cost | Total cost divided by output | Both | Whether the firm is profitable at the market price |
| Marginal cost | Change in total cost from one more unit | Both | The output decision, and the firm's supply curve |
| Long-run average cost | Envelope of short-run curves across plant sizes | Long run | Scale, entry, minimum efficient scale |
Marginal cost cuts average cost at its minimum, and this is arithmetic rather than economics. The marginal is the newest observation and the average is the running mean. A mean falls while the new observation lies below it and rises while it lies above, so the two are equal exactly where the mean stops falling. Nothing about technology is involved. The same reasoning explains why marginal product cuts average product at its maximum, and recognising it as a property of averages prevents a common error: reading the crossing point as an empirical finding about a particular industry.
Economies of scale and economies of scope are different claims. Scale concerns the volume of one output: long-run average cost falls as output rises. Scope concerns the mix: producing two goods together costs less than producing each separately, through shared inputs, distribution, fixed assets or information. The formal test of scope is subadditivity of the cost function, which is measurable and almost never measured in the strategy literature that invokes it. A diversification argument appealing to synergy is making a scope claim and should be asked for the cost function.
Sunk cost is irrelevant to a forward-looking decision. A cost already incurred and unrecoverable is the same under every option and cannot distinguish between them; only avoidable cost belongs in the comparison. Two qualifications keep this from being trivial. Sunkness is a property of the resale market, not of the expenditure: a machine with a thick second-hand market is not sunk and the same machine in a thin market is. And irreversibility is not sunkness: when investment is irreversible and the future uncertain there is option value in waiting, so the correct hurdle exceeds the naive net present value rule. That is a real cost of committing, not a sunk cost fallacy.
Accounting cost and economic cost are not the same quantity. Accounting cost records outlays that occurred. Economic cost is the value of the best forgone alternative for every resource used, including resources nobody paid for: the owner's time, the equity capital, the building already owned, the licence held rather than sold. Economic profit is revenue minus economic cost, so a firm with a healthy accounting profit and zero economic profit is exactly covering what its resources could earn elsewhere. Nearly every empirical study uses accounting cost because that is what the data hold, and the wedge between the two is why accounting profitability is a weak test of a hypothesis stated in economic terms.
The central econometric problem is that inputs are chosen, not assigned. A firm observes a productivity shock the researcher does not, then hires and invests in response. Least squares on the log production function returns a labour coefficient biased upward and a capital coefficient whose bias depends on how fast investment adjusts. Olley and Pakes proposed investment as a proxy for the unobserved shock, Levinsohn and Petrin used intermediate inputs because investment is often zero, and Ackerberg, Caves and Frazer showed the first stage of both as originally written is not identified and reformulated it. A study that runs the log-linear regression and reports returns to scale has produced a number with no claim attached.
Output is usually revenue, and that changes what is measured. Firm-level output is almost always revenue deflated by an industry price index, so a firm charging a higher price looks more productive. The measure mixes technical efficiency with market power, which is what the markup literature exploits and what a naive productivity paper reports as technology. Where physical quantities exist, use them; where they do not, state the confound rather than leaving it implicit.
The cost function route is often better. Duality lets a researcher estimate the cost function on input prices, which are more plausibly exogenous to the individual firm than input quantities. Shephard's lemma turns its derivatives into input demand equations, and a flexible form such as the translog estimated as a system yields substitution elasticities and returns to scale together. It has one binding precondition: the firm must actually be minimising cost. Where it is not, the estimates describe something else.
Frontier methods answer a different question. Stochastic frontier analysis and data envelopment analysis measure distance from best practice rather than the average relation. They are sensitive to the distributional assumption on the inefficiency term, to outliers and to the choice of inputs, and data envelopment analysis is deterministic, giving no standard errors without a bootstrap that is frequently omitted.
Where the setting supplies what the method needs.
Estimating a production function is harder than the literature's confidence suggests. Beyond simultaneity there is selection, since failing firms leave the sample and exit correlates with productivity; capital measured by perpetual inventory with an assumed depreciation rate and no market price; unobserved variation in input quality, so measured hours conceal skill; and revenue deflation. Competing estimators on the same data return materially different returns to scale, and the honest presentation reports several and discusses the spread rather than selecting the convenient one.
The Cambridge capital controversy has not been resolved, only set aside. An aggregate production function needs a single quantity called capital, but capital is a heterogeneous collection of machines and structures that can be added up only by valuing them, and their value depends on the rate of profit, which marginal productivity theory was supposed to derive from the quantity of capital. Robinson stated this circularity in 1953. The Cambridge, England side then established reswitching and capital reversing: as the profit rate falls, a technique abandoned for another can become optimal again, and the capital intensity of the chosen technique need not vary monotonically with the profit rate, so the intuition that a lower profit rate means a more capital-intensive technique fails as a general proposition. Samuelson accepted the logical point in 1966. What did not follow was a replacement. The aggregate production function remains in use, defended on the grounds that it fits data tolerably, and the counter-argument that it fits because value added is by definition the wage bill plus profits, so a Cobb-Douglas regression can recover an accounting identity rather than a technology, has never been answered to general satisfaction. A doctoral student is not required to settle this. The requirement is to know that an aggregate capital stock is a construct with a contested foundation, to avoid resting a causal claim on the marginal product of aggregate capital, and to prefer firm-level and physical-unit measures wherever the data permit.
The textbook cost curve is not what firms report. Hall and Hitch found full-cost pricing and no rising marginal cost. Eiteman and Guthrie asked managers which of several drawn cost curves matched their own plant and found an overwhelming majority chose falling or flat average variable cost up to capacity. Blinder's interview study found the same pattern decades later, most firms reporting constant or declining marginal cost over the relevant range. Whether this is measurement error, managers misreading the question, or a genuine feature of technologies running with spare capacity, the gap has never been closed. Treat the U-shaped short-run curve as an analytical device that generates a supply curve, not as a documented empirical regularity.
Returns to scale are rarely identified in observational data. Firms choose their scale, so observed size correlates with unobserved managerial quality, market access and vintage. Without exogenous variation in size, an estimated scale elasticity describes the selection process as much as the technology, and cannot be read as what would happen if a given firm grew.
The function treats technology as a menu and says nothing about how a firm reaches a point on it. Firms in one industry with similar measured inputs differ in output by large factors, and much of that dispersion tracks management practice rather than technique. The theory labels the residual productivity and stops. That label is a placeholder for an explanation, and treating it as a variable with economic content is a common overreach.
The long-run cost curve is never observed. It is an envelope of counterfactual plants, most of which were never built. Every empirical long-run cost curve is in practice a cross-section of firms of different sizes, which confounds scale with vintage, location, ownership and survival. Treating a cross-sectional cost-size relation as if it were the envelope is the most common way an economies-of-scale finding is overstated.
