Positive accounting theory changed the question the discipline asks. Accounting research before it was largely normative: it argued about which methods ought to be used, on grounds of true income, decision usefulness or economic reality. Watts and Zimmerman argued that this had produced prescriptions with no explanatory power, and proposed instead to explain and predict what firms actually do.
The word positive is used in its philosophy of science sense, meaning descriptive and predictive rather than prescriptive, and it does not mean favorable. The theory's answer is that accounting choice is driven by self-interest operating through contracts. Numbers in financial statements determine bonuses, trigger covenants and attract political attention, so managers choose methods with those consequences in view.
The move that makes this coherent is treating the firm as a nexus of contracts in the agency theory sense. Once accounting numbers are inputs to contracts, they are not merely a description of performance; they are a lever, and whoever controls the lever has an incentive to use it.
The context. Two developments in the 1960s and 1970s made the theory possible. The efficient market and capital markets literature gave accounting a way to measure whether numbers mattered, by observing price reactions. And agency theory gave it a reason why accounting choice would matter even if markets see through it: because contracts are written on the numbers.
Watts and Zimmerman, 1978. The first major statement, on lobbying over accounting standards. If accounting choice were merely presentational, firms would be indifferent to standards. They are not: firms lobby, and the paper shows the direction of lobbying is predictable from firm characteristics, particularly size and the effect of a proposed standard on reported earnings. That predictability is evidence that the numbers have real consequences.
Watts and Zimmerman, 1986. The book that set out the framework and named the three hypotheses that organize the empirical literature.
Christenson, 1983. The methodological critique, and a serious one. Christenson argues that the theory is not positive in the sense it claims: it is a theory of the behavior of managers, not of accounting, and its use of the label borrows authority from the philosophy of science without meeting its standards. The exchange is worth reading before adopting the label.
Watts and Zimmerman, 1990. The ten year retrospective, which concedes some of the criticism, particularly about crude proxies, while defending the research programme's productivity.
| Hypothesis | The claim | Predicted choice |
|---|---|---|
| Bonus plan | Managers on earnings-based bonuses prefer methods that shift reported earnings into the current period | Income-increasing methods, unless earnings are already above the cap or hopelessly below the floor |
| Debt covenant | Firms close to violating accounting-based covenants prefer methods that relax the constraint | Income-increasing methods as leverage rises |
| Political cost | Large and visible firms attract regulatory and political attention that high profits invite | Income-decreasing methods, especially in years of unusually high profit or public scrutiny |
The bonus hypothesis has a subtlety worth stating, because it produces the theory's sharpest prediction. If the bonus plan has an upper bound and current earnings will exceed it, the manager gains nothing from more reported income this year and can defer it to next year instead. If earnings are so far below the lower bound that no bonus is achievable, the manager has an incentive to reduce reported income further, since this year is lost and next year benefits. Both cases predict income-decreasing choices from a manager whose incentive is nominally to increase income, and that non-obvious prediction is what makes the hypothesis testable rather than tautological.
The political cost hypothesis rests on visibility rather than size as such. Size is used as a proxy because it is available, but the underlying mechanism is exposure to regulation, taxation, price scrutiny and public attention. Industries subject to price regulation or to windfall taxation face the mechanism directly regardless of firm size, and a study in such a setting can measure the exposure rather than proxying for it.
The proxies are the weak point and where a contribution can be made. Leverage is used for covenant pressure, which is crude: what matters is the distance to a specific covenant threshold, not the debt ratio. Size is used for political cost, which conflates visibility with scale and with many other things that vary with size. A study that obtains actual covenant terms, or that identifies a specific political exposure event, is measuring the construct rather than a correlate, and that alone can carry a paper.
Where the contribution usually sits. A change in the accounting standards regime is the natural setting: mandatory adoption of a new framework changes the menu of permissible choices and often removes a lever, which gives a before and after design on the same firms. Ownership structure matters too and is under-explored: in a firm controlled by a family, a founder or a state entity, the bonus and political cost mechanisms operate differently, since the controlling owner may not need accounting numbers to know how the business is doing and the political exposure may run through a relationship rather than through public scrutiny. Documenting which of the three hypotheses survives in such a structure is a real question rather than a replication.
The proxies are too crude to test the theory precisely. Watts and Zimmerman conceded this themselves. Size stands in for political cost, leverage for covenant pressure, and both are contaminated by everything else that correlates with them.
It assumes managers are opportunistic, and only that. There is an efficiency reading in which accounting choice is made to communicate information credibly rather than to extract value, and the two readings frequently predict the same choice. Distinguishing them requires evidence about consequences, not just about the choice.
Christenson's objection stands. The theory explains manager behavior, not accounting, and the positive label claims a methodological status it does not fully earn.
It is silent on what accounting should be. The framework rejects normative questions as unscientific, which leaves it unable to say anything about standard setting, an activity that is unavoidably normative. Critics note the irony that Watts and Zimmerman's own work was used in policy debates about standards.
Results are period and jurisdiction bound. Much of the evidence comes from a specific era of American compensation practice and covenant design, and it does not transfer automatically to different contracting environments.
