Comparative advantage is the oldest result in international economics that is still taught without modification and still routinely misread. Its claim is that the gains from trade depend on relative costs, not absolute ones. A country that is worse at producing everything still gains by specializing in what it is least bad at, and its partner gains by specializing in what it is most good at. The result is arithmetic, which is why it has survived two centuries of argument.
The theory answers two questions and only two. It says which goods a country will export, those in which its opportunity cost is lower than its partner's, and it says that both countries end up with more of everything than they could produce alone. It does not say how the gains are shared between countries, and it says nothing at all about how they are shared within a country. Most of the political argument about trade is about the second silence.
In international business the theory sits one level below the firm. It explains the country pattern of production against which firms choose locations, sources and export markets. It is not a theory of the firm, and the habit of saying that a company has a comparative advantage in something is a category error. Firms have competitive advantages. Countries have comparative ones. Keeping the levels apart is the first thing this page asks of a reader.
The extensions matter as much as the original. Heckscher and Ohlin relocated the source of comparative advantage from technology to factor endowments. New trade theory showed that a great deal of trade needs no comparative advantage at all. The firm-level trade models that followed brought the theory back within reach of international business research by making the exporting firm, rather than the country, the unit that responds to cost differences.
Smith, 1776, and the problem he left. The Wealth of Nations explains trade by absolute advantage: each country exports what it makes more cheaply than others. The argument cannot explain trade between a country that is better at everything and one that is worse at everything, and it therefore predicted that the less productive country would import and not export. That was already contradicted by observation.
Ricardo, 1817. Chapter seven of the Principles of Political Economy and Taxation, on foreign trade. Portugal makes both wine and cloth with less labour than England, and both countries still gain from Portugal sending wine and England sending cloth. The argument occupies a few paragraphs and Ricardo did not name the principle. Attribution has been disputed: Torrens stated a version in 1815, and Ruffin has argued from the correspondence that Ricardo arrived at the idea in late 1816. The label comparative advantage came later, with Mill and Torrens.
Heckscher, 1919, and Ohlin, 1933. Ricardo attributed cost differences to technology and said nothing about where technology differences come from. Heckscher and Ohlin replaced them with factor endowments. A country abundant in capital exports capital-intensive goods; a country abundant in labour exports labour-intensive goods; the technology can be identical. This is the version that carries most of the modern empirical literature and most of the policy argument about wages.
Stolper and Samuelson, 1941, and Samuelson, 1948. Two results that follow from the factor endowment version and explain why it is contested. Stolper and Samuelson showed that trade raises the real return of the abundant factor and lowers that of the scarce one, so a country gains as a whole while one group in it loses. Samuelson showed that under strict assumptions free trade in goods equalizes factor prices across countries even with no migration of factors at all.
Leontief, 1953. The first serious test, and a failure. Using input-output tables, Leontief found that United States exports were more labour-intensive than its import substitutes, the opposite of what the most capital-abundant country should show. The paradox has been explained by human capital, natural resources, technology differences and trade barriers, and each explanation weakens the pure endowment story a little further.
Krugman, 1979 and 1980. The rival account. Most trade among rich countries is trade in similar goods between similar countries, which comparative advantage cannot explain. Krugman showed that increasing returns and consumer taste for variety generate trade between identical economies. Comparative advantage still explains inter-industry trade, but it was demoted from the sole explanation to one of two.
Melitz, 2003. The firm-level turn. Within an industry, only the most productive firms export, because exporting has fixed costs. Trade liberalization reallocates market share from less to more productive firms and raises industry productivity without any change in technology. This is the version of trade theory that international business researchers can test with firm data.
The argument runs on opportunity cost. Each country has a fixed amount of labour, and each good requires a fixed amount of labour per unit. The cost that matters is not the labour a good uses but the amount of the other good that must be given up to make it. A country has a comparative advantage in the good whose opportunity cost is lower at home than abroad. Because opportunity costs are ratios, one country cannot have the lower ratio in both goods. Every country therefore has a comparative advantage in something, by arithmetic rather than by merit.
Ricardo's own numbers. Portugal is more productive in both goods, and the result still holds.
| Labour per unit of wine | Labour per unit of cloth | Opportunity cost of one wine | Opportunity cost of one cloth | |
|---|---|---|---|---|
| Portugal | 80 | 90 | 0.89 cloth | 1.13 wine |
| England | 120 | 100 | 1.20 cloth | 0.83 wine |
Portugal gives up less cloth to make wine than England does, so Portugal has the comparative advantage in wine. England gives up less wine to make cloth, so England has the comparative advantage in cloth. Suppose Portugal has 170 units of labour and England 220, and in isolation each makes one unit of each good. World output is two wine and two cloth. If Portugal puts all 170 into wine it makes 2.125 units, and if England puts all 220 into cloth it makes 2.2 units. World output of both goods has risen with no change in technology or labour. Any exchange rate between 0.89 and 1.20 cloth per wine leaves both countries better off than isolation; where within that range the price settles depends on demand, which Ricardo did not model.
What the extensions change.
| Version | Source of the cost difference | What it predicts about the pattern of trade |
|---|---|---|
| Ricardo | Technology, taken as given | Each country exports the good in which its relative productivity is highest; complete specialization |
| Heckscher and Ohlin | Relative factor endowments, with identical technology | Exports use the abundant factor intensively; incomplete specialization; the scarce factor loses in real terms |
| New trade theory | Increasing returns and love of variety, with no cost difference required | Two-way trade in similar goods between similar countries; the pattern is partly arbitrary and history-dependent |
| Firm heterogeneity | Productivity differences between firms within an industry | Only the most productive firms export; liberalization reallocates share toward them |
The theory is about countries, so the honest tests are at the country level and are rare. The difficulty is that comparative advantage is a statement about costs in autarky, which can only be observed in a country that does not trade, and the prediction is about the pattern of trade after opening. Direct tests therefore need an episode where a closed economy opened. Bernhofen and Brown used Japan's forced opening in the 1850s, where autarky prices are recorded and the subsequent trade pattern is known, and found the Ricardian prediction held. Costinot and Donaldson used agricultural productivity estimates across crops and regions to compare predicted and actual output patterns. These are the designs that actually test the theory, and neither is easy to replicate.
The design that fails is the revealed comparative advantage regression. The Balassa index divides a country's share of world exports in a product by its share of world exports overall, and calls a value above one a revealed comparative advantage. It is a useful description. It is not a test, because observed exports are shaped by subsidies, tariffs, exchange rates, state ownership and history as much as by cost, and using the index as a dependent variable and then explaining it by the same policies is circular. Reporting the index as if it measured underlying cost advantage is the most common error in applied work.
Where the firm-level version makes doctoral work feasible. The Melitz framework turns the country prediction into a firm prediction: within an industry the exporters are the more productive firms, and a fall in trade costs shifts share toward them. This can be tested with firm panels and customs records, and it is the route by which an international business student engages with trade theory without pretending to run a general equilibrium model. Gravity models with productivity or endowment terms are a second workable route, provided the identification of the cost variable is taken seriously.
Settings where the theory's own logic makes the Gulf distinctive.
It is a static model with full employment and no adjustment cost. Labour moves from wine to cloth instantly and without loss. In practice the reallocation takes years, workers in the contracting industry do not become workers in the expanding one, and the regional evidence on import competition shows persistent unemployment and wage loss concentrated where the contracting industry was. The theory's welfare claim holds in the long run; the losses are in the short run, and the short run can last a generation.
It says nothing about distribution, and the extension that does says something uncomfortable. Ricardo's version has one factor, so there is no one inside a country to lose. The Heckscher and Ohlin version has two, and the Stolper-Samuelson theorem then says the scarce factor loses absolutely. The claim that trade benefits everyone is not a result of the theory in any version; it is a paraphrase that drops the compensation condition.
The endowment version has failed most of its tests. Leontief's paradox was the first. Trefler's later work found that the factor content of trade was far smaller than the endowment model predicts, the mystery of the missing trade, and that the model only fits once technology differences and home bias are allowed back in. The Ricardian version fares better empirically, which is the reverse of what a textbook progression suggests.
Most trade among rich countries needs no comparative advantage to explain it. Two-way trade in similar goods between similar economies is the bulk of trade between advanced countries, and it is explained by increasing returns and variety, not by cost differences. Comparative advantage is the theory of trade between different countries, and its share of the explanation shrinks as countries converge.
Comparative advantage can be made, which reverses the policy conclusion. Once learning by doing, scale and coordination are allowed, an industry's cost advantage depends on whether it was started, and a country can acquire a comparative advantage it did not have. The infant industry argument and the East Asian experience rest on this. The free trade recommendation follows from the static theory and does not follow from the dynamic one, and the applied literature often cites the first while the setting requires the second.
The transfer to the firm is a loose analogy. Outsourcing and offshoring decisions are frequently justified by saying a firm should specialize in its comparative advantage. The theory does not apply: a firm faces prices, not autarky ratios, and its advantage is competitive, not comparative. Where international business research uses the term at firm level it is borrowing a word, not a result.
