Introduction to Financial Management

Financial management is the process of deciding how to estimate the firm's need for funds, source them on the best terms at the lowest possible cost, and use them optimally in line with the firm's goals, so as to maximize the owners' wealth and achieve growth and stability.

The evolving role of the financial manager

Traditionally the financial manager kept records and prepared reports. As firms grew larger and more complex, the role expanded to studying the problems and decisions of managing assets, sourcing funds, and investing them.

Two goals compared

  • Profit maximization: a narrow goal that ignores the timing of returns, risk, and cash flow.
  • Wealth maximization: the accepted goal, maximizing the owners' wealth (the firm's value or share price), because it accounts for timing, risk, and cash flow.

Finance versus accounting and economics

The two neighboring disciplines feed finance but differ from it:

  • Accounting gathers and records past and expected data and produces the financial statements. Finance then uses that information to make forward-looking decisions. A key difference is that accounting recognizes revenue when earned (accrual basis), while finance focuses on actual cash flows and their timing.
  • Economics analyzes how resources are allocated and studies indicators such as interest rates, inflation, gross national product, and unemployment. Finance draws on these signals, because a decision that is sound in a low-rate, low-inflation environment can be wrong when conditions change.

The main areas of finance

Finance is a family of specialized fields in which a manager puts money to work:

  • Public finance: how the state raises public revenue, spends it, and distributes the burden across society.
  • Investment and securities analysis: studying why prices in the securities market rise and fall over time as economic, social, and political factors interact.
  • Corporate (business) finance: managing a single firm's assets and its sources of funds, the focus of this course.
  • Banking and international finance: intermediation, credit, and cross-border money.

The time value of money

Underlying almost every topic is one idea: a riyal today is worth more than a riyal tomorrow, because today's riyal can be invested to earn a return. Future cash flows are therefore discounted back to their present value before they can be compared, which is why present-value tables and discount rates appear throughout the course.

The agency problem

Because owners (shareholders) and managers are often different people, managers may pursue their own interests rather than the owners' wealth. This agency problem is contained through incentives (such as performance pay), monitoring (audits and boards), and governance, so that management's decisions stay aligned with maximizing owner wealth.

The three core decisions: financial management centers on the investment decision (which assets to hold, for example whether to build a plant), the financing decision (how to fund them, with debt or equity), and the dividend decision (how much profit to return to owners versus reinvest). Every later unit is one of these three in more detail.

مقدمة في الإدارة المالية

الإدارة المالية هي عملية اتخاذ القرارات المتعلقة بتقدير احتياجات المنظمة من الأموال، وكيفية توفيرها بأنسب الشروط وبأقل تكلفة ممكنة، واستخدامها الاستخدام الأمثل وفق أهداف المنظمة، بما يكفل تعظيم ثروة الملّاك وتحقيق النمو والاستقرار.

الدور المتطوّر للمدير المالي

كان المدير المالي تقليديًا يحتفظ بالسجلات ويُعدّ التقارير. ومع كبر حجم المنشآت وتعقّدها، توسّع دوره ليشمل دراسة المشاكل والقرارات المرتبطة بإدارة الأصول، وتوفير الأموال، واستثمارها.

مقارنة بين هدفين

  • تعظيم الربح: هدف ضيّق يتجاهل توقيت العوائد والمخاطرة والتدفق النقدي.
  • تعظيم الثروة: الهدف المعتمد، أي تعظيم ثروة الملّاك (قيمة الشركة أو سعر السهم)، لأنه يراعي التوقيت والمخاطرة والتدفق النقدي.

المالية مقابل المحاسبة والاقتصاد

يغذّي هذان المجالان المجاوران المالية، لكنهما يختلفان عنها:

القيمة الزمنية للنقود

تكمن خلف معظم الموضوعات فكرة واحدة: ريال اليوم أثمن من ريال الغد، لأن ريال اليوم يمكن استثماره ليحقّق عائدًا. لذا تُخصَم التدفقات النقدية المستقبلية إلى قيمتها الحالية قبل أن تُقارَن، ولهذا تظهر جداول القيمة الحالية ومعدلات الخصم في المقرر كله.

مشكلة الوكالة

لأن الملّاك (المساهمين) والمديرين غالبًا أشخاص مختلفون، قد يسعى المديرون لمصالحهم بدل ثروة الملّاك. وتُحتوى هذه مشكلة الوكالة عبر الحوافز (كالأجر المرتبط بالأداء) والرقابة (التدقيق ومجالس الإدارة) والحوكمة، بحيث تبقى قرارات الإدارة متوائمة مع تعظيم ثروة الملّاك.

Capital Budgeting

Capital budgeting is a long-term planning process used to evaluate major investment projects and decide how financial resources will be allocated over several years, for example building a new plant, buying large equipment, or developing a new product. Its objectives are value maximization, sustainable growth, and risk management.

Types of projects

  • Independent: can be undertaken separately from one another.
  • Dependent (contingent): require another project to be effective.
  • Mutually exclusive: choosing one rules out the other.

The four steps of the process

  1. Identify investment opportunities using market research, competitor analysis, and SWOT.
  2. Estimate the expected cash flows, the future revenues and expenses over the project's life. Only incremental cash flows count; sunk costs already spent are ignored, and opportunity costs are included. Accuracy here directly drives the quality of the decision.
  3. Compute the cost of capital, the return the funds must earn.
  4. Select the projects using the criteria below.

The cost of capital (WACC)

The weighted average cost of capital (WACC) blends the cost of equity (the return shareholders expect) and the cost of debt (the after-tax interest on borrowing), each weighted by its share of total financing. WACC is the discount rate used to bring future cash flows back to today: a project must earn more than the WACC to add value.

Decision criteria, explained in depth

1. Payback period

The payback period is the time needed to recover the initial investment from the project's cash flows. With even annual cash flows it is simply the initial investment divided by the annual cash flow; with uneven flows you accumulate each year's cash until the original outlay is recovered. For example, a project costing 100,000 that returns 25,000 a year pays back in 4 years.

  • Strengths: simple and intuitive, and it highlights liquidity and risk, which matters for firms that are cash-constrained or operate in fast-changing markets.
  • Weaknesses: it ignores the time value of money, ignores every cash flow that arrives after the payback point, and relies on an arbitrary cut-off, so it measures speed of recovery, not profitability or value.
  • Refinement (discounted payback): discounts the cash flows first, which fixes the time-value flaw, but it still ignores flows after the cut-off.
  • Rule: accept if the payback is shorter than a set maximum.

2. Net present value (NPV)

NPV is the present value of all of a project's future cash flows minus the initial investment, with each future flow discounted at the WACC: NPV = Σ [ cash flowt ÷ (1 + r)t ] − initial investment. It expresses, in today's money, the wealth the project adds for the owners.

  • Strengths: it uses all cash flows and the time value of money, measures value directly, and is additive (the NPV of a set of projects is the sum of their NPVs).
  • Weaknesses: it depends on accurate cash-flow forecasts and a correct discount rate, and as an absolute amount it does not by itself show value per riyal invested.
  • Rule: accept if NPV is positive. NPV above zero means the project earns more than its cost of capital and raises firm value; NPV of zero means it earns exactly the cost of capital; a negative NPV destroys value.

3. Internal rate of return (IRR)

The IRR is the discount rate that makes a project's NPV exactly zero, so it is effectively the project's own annual rate of return. It is compared against the WACC, which serves as the hurdle rate.

  • Strengths: it is intuitive, a single percentage that managers and investors grasp quickly, and it can be judged without first choosing a target return.
  • Weaknesses: a project with unconventional cash flows (sign changes) can have several IRRs or none; IRR assumes cash flows are reinvested at the IRR itself, which is often unrealistic; and for mutually exclusive projects that differ in size or timing it can rank them differently from NPV.
  • Refinement (MIRR): the modified IRR assumes reinvestment at the WACC instead, giving a more realistic single rate.
  • Rule: accept if IRR exceeds the WACC.

A supporting measure: the profitability index (PI)

The profitability index scales NPV to project size: PI = present value of future cash flows ÷ initial investment. A PI above 1 is equivalent to a positive NPV, and PI is especially useful for ranking projects when capital is limited.

Which rule wins: when the methods disagree, NPV is the most reliable because it measures added value directly and assumes reinvestment at the WACC. So accept a project when its NPV is positive and its IRR exceeds the WACC, and among mutually exclusive projects choose the one with the highest NPV.

خطوات العملية الأربع

  1. تحديد الفرص الاستثمارية عبر بحوث السوق وتحليل المنافسين وتحليل SWOT.
  2. تقدير التدفقات النقدية المتوقعة، أي الإيرادات والنفقات المستقبلية على مدى عمر المشروع. ولا تُحتسب إلا التدفقات الإضافية؛ فالتكاليف الغارقة المنفَقة سلفًا تُهمَل، وتُدرَج تكاليف الفرصة البديلة. ودقة هذه الخطوة تحدّد مباشرةً جودة القرار.
  3. حساب تكلفة رأس المال، أي العائد الذي يجب أن تحقّقه الأموال.
  4. اختيار المشاريع بالمعايير أدناه.

تكلفة رأس المال (WACC)

المتوسط المرجّح لتكلفة رأس المال (WACC) يمزج تكلفة حقوق الملكية (العائد الذي يتوقّعه المساهمون) وتكلفة الدَّين (فائدة الاقتراض بعد الضريبة)، كلٌّ مرجّحًا بحصته من إجمالي التمويل. وهو معدل الخصم المستخدم لردّ التدفقات المستقبلية إلى اليوم: فعلى المشروع أن يحقّق أكثر من WACC ليضيف قيمة.

معايير القرار موضَّحة بعمق

  • القاعدة: يُقبل إذا كانت الفترة أقصر من حدّ أقصى محدد.

2. صافي القيمة الحالية (NPV)

صافي القيمة الحالية هو القيمة الحالية لكل تدفقات المشروع المستقبلية ناقص الاستثمار الأولي، بخصم كل تدفق مستقبلي بمعدل WACC: NPV = Σ [ التدفقt ÷ (1 + r)t ] − الاستثمار الأولي. ويعبّر بنقود اليوم عن الثروة التي يضيفها المشروع للملّاك.

3. معدل العائد الداخلي (IRR)

معدل العائد الداخلي هو معدل الخصم الذي يجعل صافي القيمة الحالية صفرًا تمامًا، فهو عمليًا معدل عائد المشروع السنوي ذاته. ويُقارَن بـWACC الذي يعمل حدًّا أدنى مطلوبًا (hurdle rate).

  • مواطن القوة: حدسي لأنه نسبة مئوية واحدة يستوعبها المدراء والمستثمرون بسرعة، ويمكن الحكم عليه دون اختيار عائد مستهدف أولًا.

Capital Structure & Leverage

Capital structure is how a firm distributes its long-term financing between debt and equity. An optimal structure gives financial stability, lowers bankruptcy risk, strengthens investor confidence, and raises the firm's market value.

Sources of financing

  • Internal: retained earnings reinvested instead of paid out, which supports sustainable growth but may displease shareholders who prefer dividends.
  • External: issuing common and preferred stock, and long-term debt such as bonds and bank loans.

Cost of debt versus equity

Debt is usually cheaper than equity: interest is tax-deductible and often fixed, which eases planning. Equity is more expensive: dividends are not tax-deductible and carry the higher risk that shareholders bear.

Two kinds of leverage

  • Operating leverage: the use of fixed operating costs (such as plant and equipment); it magnifies how a change in sales affects operating profit.
  • Financial leverage: the use of debt (fixed financing costs); it magnifies how a change in operating profit affects earnings per share.

Financial leverage benefits shareholders when the firm earns more on borrowed money than the interest it pays, lifting the return on equity and giving a tax shield. But it cuts both ways: in a weak year the fixed interest still must be paid, so losses are magnified and the risk of financial distress rises.

Theories of capital structure

  • Modigliani and Miller (MM): in a perfect market with no taxes, capital structure does not affect firm value; once corporate taxes are added, debt adds value through its tax shield.
  • Trade-off theory: firms balance the tax benefit of debt against the rising costs of financial distress, giving an optimal debt level.
  • Pecking-order theory: firms prefer internal funds first, then debt, and issue new equity only as a last resort, to avoid negative signals.
The trade-off in one line: more debt lowers the cost of capital up to a point, but beyond it the rising risk of financial distress outweighs the tax benefit, so firms seek a balanced, optimal structure that minimizes WACC and maximizes firm value.

هيكل رأس المال هو كيفية توزيع الشركة لتمويلها طويل الأجل بين الدَّين وحقوق الملكية. والهيكل الأمثل يمنح استقرارًا ماليًا، ويقلّل مخاطر الإفلاس، ويعزّز ثقة المستثمرين، ويرفع قيمة الشركة السوقية.

نظريات هيكل رأس المال

  • موديلياني وميلر (MM): في سوق مثالية بلا ضرائب، لا يؤثر هيكل رأس المال في قيمة الشركة؛ ومع إضافة ضرائب الشركات، يضيف الدَّين قيمة عبر وفره الضريبي.
  • نظرية المفاضلة: توازن الشركات بين الوفر الضريبي للدَّين وتكاليف التعثّر المتصاعدة، فيتحدّد مستوى دَين أمثل.
  • نظرية الترتيب الهرمي: تفضّل الشركات التمويل الداخلي أولًا، ثم الدَّين، ولا تُصدر أسهمًا جديدة إلا كملاذ أخير، تجنّبًا للإشارات السلبية.
المفاضلة في سطر: يخفّض المزيد من الدَّين تكلفة رأس المال إلى حدّ معيّن، لكن بعده تفوق مخاطرُ التعثّر المتصاعدة الوفرَ الضريبي، لذا تسعى الشركات إلى هيكل متوازن أمثل يقلّل WACC ويعظّم قيمة الشركة.

Dividend Policy

Dividend policy is the set of strategies a firm uses to distribute its profits to shareholders, mainly through cash dividends and share buybacks. It directly affects the capital structure and is watched closely by investors because it can move the share price.

The signal it sends

Stable or rising dividends signal a healthy, profitable firm, while starting a buyback often signals confidence in future cash flows. Retaining profits instead gives the firm flexibility to invest in growth, reduce debt, or weather a downturn.

Types of distribution

  • Cash dividends: cash payments from profits, paid quarterly, annually, or on another schedule.
  • Share buybacks: repurchasing shares from the market, which reduces shares outstanding and raises earnings per share (EPS).

Cash-dividend policies

  • Constant payout ratio: a fixed percentage of profit each year, so the amount rises and falls with earnings.
  • Regular (stable) dividend: a steady amount that reassures investors.
  • Target payout ratio: a long-run target the firm moves toward gradually.

Other forms of distribution

  • Stock dividends: extra shares given instead of cash, which conserve cash while rewarding shareholders.
  • Stock splits: dividing existing shares into more shares to lower the price per share and improve liquidity, without changing total value.

The key dividend dates

Fundamentals of Risk Management

Risk in finance is the probability of a financial loss, measured by the variance of the expected returns on an asset; it is the uncertainty around an expected return. Some assets are treated as risk-free, such as US Treasury issues. The core principle is the risk-return trade-off: a higher expected return demands accepting higher risk.

The risk-management process

  1. Identify the risks (market, operational, environmental, and others).
  2. Assess their impact and likelihood, often with a risk matrix.
  3. Mitigate them by avoiding, reducing, sharing (for example through insurance), or accepting them.
  4. Monitor the risk environment and update the plan.
  5. Communicate and report to keep stakeholders informed.

Measuring return and risk

The expected return of an asset is the probability-weighted average of its possible returns. Its risk is how far actual returns tend to stray from that average, measured by the variance and its square root, the standard deviation: a larger standard deviation means a wider spread of outcomes and more risk.

Two kinds of risk

  • Unsystematic (specific) risk: unique to a firm or industry (a strike, a product recall). It can be diversified away by holding many different assets.
  • Systematic (market) risk: affects the whole market (recessions, interest-rate moves). It cannot be diversified away, so investors are rewarded only for bearing it.

Portfolios and diversification

Combining assets into a portfolio whose returns do not move perfectly together lets diversification cut the unsystematic risk without giving up all return. The portfolio's expected return is the weighted average of its assets' returns, but its risk is usually lower than that average because the assets partly offset each other.

The capital asset pricing model (CAPM)

CAPM prices the remaining systematic risk. It says an asset's required return = the risk-free rate + beta × (the market return minus the risk-free rate). Here beta measures how sensitive the asset is to market moves: a beta above 1 is more volatile than the market, below 1 is less. The model gives the minimum return investors should demand for the risk they bear.

The core lesson: return and risk move together. Diversification removes the risk you are not paid for (unsystematic), and CAPM tells you the fair return for the risk you cannot avoid (systematic).

Options Contracts

An option gives its holder a right, not an obligation, to trade an agreed quantity at a set price by a future date, in return for a premium paid to the seller (the writer).

Calls and puts

  • Call option: the right to buy the agreed quantity at the set price. A buyer of a call profits when the price rises; the writer must sell if the buyer exercises.
  • Put option: the right to sell the agreed quantity at the set price. A buyer of a put profits when the price falls; the writer must buy if the buyer exercises.

How gains and losses work

The buyer always holds the choice to exercise or not, while the writer must honor the buyer's decision. The holder's gains are the writer's losses, and vice versa. Buying both a call and a put lets an investor benefit from moves up or down, for the price of the premiums.

The value of an option

An option's premium has two parts: intrinsic value (what it would be worth if exercised now) and time value (the extra worth from the chance that price moves further before expiry). By "moneyness," an option is:

  • In the money: exercising now would profit (a call when the price is above the strike).
  • At the money: price equals the strike.
  • Out of the money: exercising now would not profit, so only time value remains.

What moves the price

Five factors drive an option's premium: the price of the underlying, the strike price, the time to expiry (more time is worth more), the volatility of the underlying (more volatility raises the premium), and the risk-free interest rate. The maximum a buyer can lose is the premium, while the seller's risk can be much larger.

Why they are used: options are a tool for hedging, limiting the downside on a position (for example a put acts like insurance on a stock you own), as well as for speculation and generating income by writing options.

Why firms do it

The core economic motive is to raise the combined economic value of the firms, through financial and operational synergy, acquiring assets below their fair value, and improving efficiency by replacing weak management.

Types

  • Horizontal: two firms in the same industry with similar products, seeking economies of scale, less competition, and more market share.
  • Vertical: two firms at different stages of the same supply chain, such as a manufacturer and a supplier, seeking efficiency and control.

Friendly versus hostile

A deal can be friendly (the target's board agrees and recommends it) or hostile (the acquirer goes directly to shareholders against the board's wishes, for example through a tender offer).

Valuation methods

  • Market value: share price multiplied by shares outstanding, used for listed firms.
  • Price / earnings (P/E) multiple: share price divided by earnings per share, compared with peers to gauge value.
  • Discounted cash flow (DCF): the present value of the target's expected future cash flows, discounted at an appropriate rate, the most fundamental measure.

Financing and risks
