This study guide covers the principles of economics, the science of using limited resources to satisfy unlimited human wants.
Everything below flows from one fact, scarcity: because wants exceed resources, every society and every person must choose, and every choice has a cost. The guide moves from that core problem to the tools economists use to study it: the production possibility curve, the forces of demand and supply that set prices, the behavior of consumers, and the theory of production.
The word "economy" is used loosely in everyday speech, but as a science it has a precise meaning. The ancient Greeks used it for the wise, organized management of the household; the meaning later widened to the management of the state, seen as one large household. When Adam Smith, the father of modern economics, published The Wealth of Nations, he defined economics as the science that seeks to create wealth for a people and a nation.
Economics is the branch of the social sciences that studies how to use limited resources to satisfy multiple and unlimited human wants.
The whole subject rests on two facts that hold in the real world, not a world of fantasy:
The clash between unlimited wants and limited resources is scarcity, and scarcity is the economic problem itself, because it forces choice.
A want is a feeling of deprivation joined to a desire to obtain the means that remove it. Wants are either innate (born with us, like the need for food, shelter, and clothing) or acquired (developing with growth and circumstance, like the want for luxuries and services). Their main characteristics are that they are multiple (unlimited in number), recurring, satiable for any single want at a moment in time, and changing with development.
The means of satisfaction are produced from the factors of production, land, labor, and capital, which are limited and have alternative uses. What people consume are economic goods, which are scarce and carry a price, as opposed to free goods such as air that are not scarce.
Because resources are scarce, every economy, whatever its politics, must answer three questions:
Different economic systems answer them differently: a market economy lets prices and private decisions decide, a command economy lets central planners decide, and a mixed economy blends the two.
Because resources are scarce and can be used in more than one way, a society cannot produce everything it wants; it must choose. Every choice means giving something up, and the value of the next best alternative forgone is the opportunity cost.
The PPC is the curve joining the different combinations of two goods that a society can produce using its available resources at full and efficient employment. It is built on four assumptions:
To produce more of one good, the society must give up some of the other, which is opportunity cost in action, and the curve bows outward because that cost tends to rise as production shifts. Economic growth, from more resources, new technology, or investment (for example, a loan directed into production), shifts the whole curve outward.
The curve bows outward (is concave to the origin) because of increasing opportunity cost: resources are not equally suited to both goods. As a society keeps shifting resources toward one good, it must move resources that were better suited to the other, so each extra unit of the first good costs ever more of the second.
A point on the curve is productively efficient, nothing more of one good can be made without making less of the other. A point inside signals wasted potential, from unemployment of labor or idle machines, and moving out to the curve is a free gain. Reaching a point outside requires economic growth.
Demand is the quantities of a good or service that consumers are willing and able to buy at the different prices assumed for it. In short, demand is desire backed by the ability to pay; wanting a thing is not demand unless you can also pay for it.
Quantitative determinants (measurable):
Qualitative determinants (describable but not measurable): tastes, habits, customs, and preferences, gathered under "consumer taste."
Holding other factors constant (ceteris paribus), when the price of a good rises the quantity demanded falls, and when the price falls the quantity demanded rises. The simplest linear form of the price-demand function is Qd = a − bP, where the negative slope captures the inverse relationship.
The income effect depends on the type of good. For a normal good, higher income raises demand (most goods). For an inferior good, higher income lowers demand, because the consumer switches to a better substitute (for example, moving from a cheap staple to a preferred one as income rises).
Individual demand is one consumer's schedule; market demand is the horizontal sum of all consumers' demands at each price. The market curve is what interacts with supply to set the price.
The inverse price-quantity relationship almost always holds, but a few special cases seem to defy it: Giffen goods (very inferior staples where a price rise can raise quantity demanded) and Veblen or prestige goods (where a higher price signals status and can attract more buyers).
Supply is the quantities of a good or service that producers are actually willing to sell in the market at the different prices assumed for it.
Holding other factors constant, a higher price leads to a higher quantity supplied. The simplest linear form is Qs = a + bP, with a positive slope for the direct relationship.
Equilibrium is the price at which the quantity demanded equals the quantity supplied, giving the equilibrium price and quantity. Away from it, the market corrects itself:
When a determinant shifts a curve, the equilibrium moves in a predictable way: a rise in demand raises both price and quantity; a fall in demand lowers both; a rise in supply lowers price but raises quantity; a fall in supply raises price but lowers quantity. When both shift at once, the net effect on price or quantity may be uncertain and depends on which shift is larger.
The theory of consumer behavior starts from one key assumption: the consumer is economically rational, aiming to gain the greatest possible satisfaction from spending a limited income, and choosing among the available goods and services and the quantities of each.
As a person consumes more of a good, the marginal utility of each additional unit tends to fall. For example, the first cup of coffee may give more satisfaction than the fourth. Marginal utility keeps falling until it reaches zero at the point of satiation, after which extra units give negative utility (they cause harm). Total utility rises while marginal utility is positive, peaks when marginal utility is zero, then declines.
The rule can be written precisely: the consumer is in equilibrium when, for every pair of goods, MUx ÷ Px = MUy ÷ Py, that is, the marginal utility of the last riyal spent is the same on every good. If one good gives more utility per riyal than another, the consumer gains by moving spending toward it until the ratios equalize.
Consumer surplus is the gap between what a consumer is willing to pay for a good (its value to them) and what they actually pay (the market price). It measures the benefit buyers gain from trade, and it is larger the lower the price.
The ordinal approach uses two tools: an indifference curve, joining bundles that give the same satisfaction, and a budget line, showing the bundles the income can afford. The consumer's optimum is where the budget line just touches the highest reachable indifference curve.
Production is the process of transforming the factors of production into goods and services that consumers are willing to pay for.
With two factors, one fixed and one variable, increasing the variable factor by successive units raises output at first but, beyond a certain point, causes the marginal product and the average product to fall.
In the short run, at least one factor (usually capital or land) is fixed while others vary, which is where the law of diminishing returns operates. In the long run, all factors are variable, so the firm can change its whole scale of operation; the question then becomes returns to scale (whether doubling all inputs more than doubles, exactly doubles, or less than doubles output).
