Overview

Field: Economics (Managerial)
By: Saif Alghamdi

This study guide covers managerial economics, the branch of applied economics that turns economic theory into practical tools for business decisions.

Where basic economics explains how markets work, managerial economics asks a sharper question: given demand, cost, and the market it faces, how should a firm decide on price, output, and investment to reach its goal? The guide moves from the firm's objectives and the true meaning of profit, through elasticity and demand estimation, to the theory of cost and the structure of markets.

The seven topics at a glance

  1. Firm objectives and the managerial decision.
  2. Economic versus accounting profit.
  3. Elasticity of demand and supply.
  4. Demand estimation and forecasting.
  5. Cost theory in the short and long run.
  6. Market structures and patterns of profit.

Firm Objectives & the Managerial Decision

Managerial economics is the science concerned with how economic concepts and analytical tools are used to make managerial decisions in business firms, whether profit-seeking or not, and in government agencies.

The firm and its ownership

A firm may be privately owned (a small business run by its owners, where ownership and management merge) or a partnership or public company (a large firm where ownership is separated from management).

Ultimate and intermediate goals

The firm's ultimate goal is to earn the greatest possible profit or the smallest possible loss. Along the way it pursues intermediate goals, signposts that guide it and change with circumstances. These can look as if they conflict with profit, yet they serve long-run value:

  • Cutting price to win market share (which lowers current profit).
  • Spending on research and development to gain a future technical edge.
  • Long-range planning during stable periods, investing heavily for later returns.
  • Social goals, such as donating a school or joining environmental programs.

Stated more precisely, the modern objective is to maximize the firm's net worth, the present value of its expected future profits.

The principal-agent problem

When ownership and management separate in large firms, the owners (principals) hire managers (agents) whose personal interests, salary, prestige, growth of their division, may diverge from maximizing the firm's value. This is contained through incentive pay tied to performance, monitoring by boards and auditors, and the discipline of the market itself.

How managerial economics relates to other fields

It sits at the crossroads of three disciplines: it takes its theory from microeconomics (demand, cost, markets), its methods from decision sciences (optimization, regression, forecasting), and its problems from the functional areas of business (marketing, finance, production). Its value is joining the three into one decision framework.

Decision making under constraints

Real decisions are made under constraints, limited capital, capacity, labor, and legal rules, so the manager's task is constrained optimization: getting the best attainable outcome given the limits, not the best imaginable one.

The marginal principle: the core decision rule of managerial economics is that a firm should expand any activity as long as its marginal benefit exceeds its marginal cost, and stop at the point where marginal benefit equals marginal cost, which is where profit is maximized. Every later chapter, pricing, output, and investment, is an application of this one rule.

Three

Economic versus Accounting Profit

The difference between economic and accounting profit lies entirely in how costs are counted.

Explicit and implicit costs

  • Explicit (accounting) costs: direct money payments, such as wages, raw materials, and rent.
  • Implicit costs: the opportunity cost of resources the firm or its owner already own but are not paid for directly, such as the owner working without a salary, or using their own capital or premises.

So economic cost = explicit + implicit, while accounting cost = explicit only. Economic cost is therefore always greater than accounting cost.

The two measures of profit

  • Economic profit = total revenue − economic cost = (price × quantity) − (explicit + implicit costs).
  • Accounting profit = total revenue − accounting cost = (price × quantity) − explicit costs.

Economic profit is therefore always smaller than accounting profit.

Normal profit

Normal profit is the return to the entrepreneurship (organization) factor under perfect competition; it measures the opportunity cost of that factor, the average return the entrepreneur could earn in the best alternative. It is counted as part of the firm's implicit costs.

A worked example

Suppose an owner runs their own shop: revenue is 500,000, explicit costs (goods, rent, staff) are 400,000, so accounting profit = 100,000. But the owner gave up a job paying 80,000 and tied up savings that could have earned 30,000 elsewhere, implicit costs of 110,000. So economic profit = 100,000 − 110,000 = −10,000: the shop looks profitable to an accountant but is actually destroying value, because the owner would be better off in the alternative.

Why the distinction drives decisions

  • Positive economic profit means the firm earns more than all its resources could earn elsewhere, keep going and expand.
  • Zero economic profit means the resources earn exactly their opportunity cost, the firm is viable but no better than the alternative.
  • Negative economic profit means the resources would earn more elsewhere, exit or restructure, even if accounting profit is positive.
Zero economic profit: a firm that earns only a normal accounting profit has an economic profit of zero, and zero economic profit is the sign of perfect competition. In the short run, though, a firm can still earn positive economic profit before entry by rivals competes it away.

Four

Elasticity of Demand & Supply

Managers need to know not just the direction in which quantity moves with price, but the size of that response. The slope of the demand curve is a poor measure because it changes with the units used, so economists use elasticity, the ratio of the percentage change in quantity to the percentage change in the cause.

Price elasticity of demand (PED)

PED = %Δ quantity demanded ÷ %Δ price. By its size, demand is:

  • Elastic (|E| > 1): quantity responds more than proportionally to price.
  • Inelastic (|E| < 1): quantity responds less than proportionally.
  • Unit elastic (|E| = 1): quantity responds proportionally.

It can be measured at a point (point elasticity) or over a range (arc elasticity). Its main determinants are the availability of substitutes, the good's share of the budget, whether it is a necessity or a luxury, and the time allowed to adjust.

Elasticity and total revenue

This is the manager's payoff: if demand is elastic, cutting the price raises total revenue (the bookstore sells enough extra to more than offset the lower price); if demand is inelastic, cutting the price lowers total revenue.

Other elasticities

  • Cross-price elasticity: %ΔQd of one good ÷ %Δprice of another. Positive means the goods are substitutes; negative means they are complements.
  • Income elasticity: %ΔQd ÷ %Δincome. Positive means a normal good; greater than 1 means a luxury; negative means an inferior good.
  • Price elasticity of supply: %ΔQs ÷ %Δprice; it is higher when producers have more time and spare capacity.

The formulas, made concrete

Point elasticity uses the slope at one point: E = (ΔQ ÷ ΔP) × (P ÷ Q). Arc elasticity averages over a range, using midpoints: E = (ΔQ ÷ ΔP) × ((P₁+P₂) ÷ (Q₁+Q₂)). Example: if a 10% price cut raises sales by 20%, PED = 20 ÷ 10 = 2, demand is elastic, and revenue will rise with the cut.

The extreme cases

  • Perfectly inelastic (E = 0): quantity does not respond at all, a vertical demand curve (life-saving medicine, in the limit).
  • Perfectly elastic (E = ∞): any price rise loses all buyers, a horizontal curve (a single farmer in a perfectly competitive market).

Elasticity along a straight-line demand curve

Even on one straight demand curve, elasticity is not constant: it is elastic on the upper half, unit at the midpoint, and inelastic on the lower half. Total revenue therefore peaks exactly at the midpoint, which is why "where are we on the curve" matters as much as the curve itself.

Why it matters: elasticity turns a vague sense of "demand will fall" into a number, letting a manager predict how a price change, a rival's move, or a rise in incomes will hit sales, revenue, and profit. It also guides tax and subsidy policy, since a tax on an inelastic good falls mostly on the buyer.

Five

Demand Estimation

Estimating the demand equation means estimating the parameters of the demand function, its intercept and the coefficient (slope) attached to each independent variable, known as the regression coefficient. In effect, it defines the relationship between the dependent variable (quantity demanded) and the independent variables (price and the other determinants of demand).

Estimation, not calculation

We speak of estimating, not calculating. Calculating the true parameters would need data on the entire population, which is often unavailable or very costly. Estimation instead uses partial data from a representative random sample, giving estimated values that differ from the true population values by a known margin of error.

The method: regression

Regression analysis fits a line to the sample data so that each estimated coefficient measures the separate effect of its variable on quantity demanded, while the residual captures random error. From the estimated equation, the analyst can predict quantity demanded for any set of values of the independent variables.

Why managers estimate demand

  • It is the starting point of a feasibility study: expected revenue is built on estimated demand.
  • It sets the optimal capacity and the investment the project needs.
  • Tracking changes in market demand guides the optimal level of output and the best mix of variable inputs.
  • It underpins the competitive strategy that protects the firm's markets from rivals.

Judging the quality of an estimate

An estimated equation is only useful if it is statistically sound. Three checks matter most:

  • R² (coefficient of determination): the share of the variation in quantity demanded that the equation explains; closer to 1 is better.
  • Significance tests (t-tests): whether each estimated coefficient is reliably different from zero, or could be mere chance.
  • The signs of the coefficients: they should match theory, a negative sign on own price, a positive sign on income for a normal good; a wrong sign warns of a flawed model or data.

Other data sources

Besides regression on market data, firms estimate demand through consumer surveys (asking buyers directly), market experiments (testing prices in selected stores or regions), and test marketing of new products, each trading realism against cost and control.

The link to elasticity: once the demand equation is estimated, its coefficients yield the elasticities directly, so estimation and elasticity together turn raw market data into a forecast a manager can act on.

Six

Cost Theory

The economic cost of production is the total cost of the factors used, and, as in the profit section, it combines explicit costs (direct payments for wages, materials, and energy) with implicit costs (the opportunity cost of the firm's own land, buildings, capital, and the owner's own time and skill, valued as normal profit).

Short run and long run

Managers care about the link between production and cost in both horizons. In the short run, at least one factor is fixed, so the focus is the efficient use of variable inputs and the optimal level of output. In the long run, all factors are variable, so the focus is the optimal size of the firm and the best mix of all inputs.

The short-run cost curves

  • Fixed cost (FC): does not change with output.
  • Variable cost (VC): rises with output.
  • Total cost (TC) = FC + VC.
  • Average cost (AC) = TC ÷ Q, and marginal cost (MC) = ΔTC ÷ ΔQ.

Average and marginal cost curves are U-shaped because of diminishing returns, and the marginal cost curve cuts the average cost curve at its lowest point.

The long run and cost management

In the long run, expanding scale can bring economies of scale (falling long-run average cost), then constant returns, then diseconomies of scale (rising cost). Because global competition has narrowed the room for traditional price cutting, firms increasingly turn to cost management: reducing headcount, outsourcing parts of production, and offshoring to lower-wage countries.

Why the curves are U-shaped

In the short run, average cost first falls (fixed cost is spread over more units and the variable factor is used more efficiently) and then rises (diminishing returns set in, so each extra unit needs ever more of the variable input). Marginal cost mirrors this: it falls while marginal product rises and climbs once marginal product falls, and it always crosses average cost at its minimum, because when the marginal unit costs less than the average it pulls the average down, and when it costs more it pushes it up.

Where economies of scale come from

  • Economies: specialization of labor and machines, indivisible equipment used at full capacity, bulk buying, and spreading R&D and management over more output.
  • Diseconomies: the growing complexity of managing a very large organization, slower communication, and weaker control.

Sunk costs and decisions

A sunk cost is one already paid and unrecoverable. Rational decisions ignore sunk costs and compare only future marginal costs and benefits, which is why "we have already spent so much" is never by itself a reason to continue.

The bridge to pricing: cost curves, especially marginal cost, are one half of every pricing and output decision; the other half is demand, which is why cost theory sits between production and the market.

Market Structures & Patterns of Profit

A firm's profit cannot be judged without knowing the market it belongs to, because the type of market shapes prices, output, and therefore profits and losses. There are four basic structures.

1. Perfect competition

Defined by four conditions: a large number of buyers and sellers (each too small to affect the price), a perfectly homogeneous product, free entry and exit from the market, and full information. The firm is a price taker: it accepts the market price and cannot set it. In the long run, economic profit is competed down to zero.

2. Monopoly

A single seller of a product with no close substitute, protected by barriers to entry. The firm is a price maker and can earn positive economic profit even in the long run.

3. Monopolistic competition

Many sellers offering differentiated products, with fairly free entry. Each firm has some power over its own price through differentiation, but free entry drives long-run economic profit toward zero.

4. Oligopoly

A few large firms dominate, and because each is big enough to affect the others, their decisions are interdependent. Entry is difficult, and firms behave strategically, sometimes competing hard, sometimes colluding.

Where barriers to entry come from

Monopoly and oligopoly rest on barriers to entry: legal barriers (patents, licenses, exclusive franchises), control of a key resource, large economies of scale that make one big producer cheapest (a natural monopoly, as in utilities), and high capital requirements or strong brand loyalty.

Pricing in each market

  • Perfect competition: the firm takes the market price; it chooses only its quantity, producing where marginal cost equals price.
  • Monopoly: the firm chooses output where marginal revenue equals marginal cost and sets the price from the demand curve, higher price, lower output than competition.
  • Monopolistic competition: some mark-up over cost, sustained by differentiation, advertising, and branding.
  • Oligopoly: pricing is strategic; firms weigh rivals' reactions, which can produce price rigidity, price leadership by the largest firm, or collusion (usually illegal).

A quick comparison

From most to least competitive: perfect competition (many sellers, identical product, no pricing power), monopolistic competition (many sellers, differentiated product, little power), oligopoly (few sellers, much power, interdependent), monopoly (one seller, most power). Efficiency and consumer benefit generally fall, and long-run profit rises, as one moves down the list.

The takeaway for pricing: the more competitive the market, the less power a firm has over price and the thinner its long-run economic profit; the more concentrated the market, the more pricing power and potential profit, which is exactly why market structure is the frame for every pricing decision.

Key Takeaways & References

  • Managerial economics applies economic tools to business decisions; the firm's goal is to maximize its net worth, deciding by the marginal principle (act while marginal benefit exceeds marginal cost).
  • Economic profit subtracts implicit as well as explicit costs, so it is smaller than accounting profit; zero economic profit signals perfect competition.
  • Elasticity measures how strongly quantity responds to price, income, or a related price, and it tells a manager whether a price cut will raise or lower revenue.
  • Demand is estimated from a sample by regression, and the estimate drives feasibility, capacity, and strategy decisions.
  • Cost theory (short-run curves, long-run scale, and cost management) meets demand and market structure to determine price, output, and profit.
Bottom line: managerial economics is the discipline of turning demand, cost, and market structure into a single, defensible decision about price, output, and investment.
